Escalating geopolitical risks in the Middle East and a shock drop in US inventories have driven crude oil prices to their most volatile session of the week, as investors reassess risk appetite ahead of Federal Reserve decisions. Following last session's sharp 8% surge, Brent crude saw profit-taking during the Asian session, exhibiting volatile trading amidst the uncertainty injected by tensions between Iran and the US on the supply side.
Missiles Over the Gulf and Supply Shocks
Diplomatic efforts between Washington and Tehran have been disrupted by Iran's ballistic missile launch at US forces in the Middle East and subsequent counter-strikes by US and Saudi forces against militias in Iraq. The stern warning from US President Donald Trump that "Tehran will be hit very hard" makes it imperative for markets to price in the risk of conflict in the region.
Inventories Hit Lowest Levels Since 2018
Beyond geopolitical risks, fundamental data on the supply side continues to support the market upward. Data from the US Energy Information Administration (EIA) reveals that crude oil inventories have fallen to their lowest level since 2018, a drop far exceeding expectations.
Flight to Risk in Markets Shadowed by the Fed
The volatility in oil is just one factor suppressing global risk appetite. Fears of a Fed rate hike are eroding the positive momentum brought by strong corporate earnings.
Markets are currently facing a classic "stagflation fear" scenario. On one hand, inflationary pressure is rising due to supply shocks (oil), while on the other, the Fed's hawkish stance is dampening growth expectations. If the risk premium from geopolitical conflicts fully translates into prices, the central banks' fight against inflation will become far more costly. Investors are pricing in continued volatility in the short term.
