Despite record energy revenues from global commodity markets, the Russian Federation's treasury faces a historic budget deficit spiral. The massive resources directed by the Kremlin towards war operations are instantly consuming the fiscal relief brought by oil and gas, while the government's drift from fiscal discipline poses a serious threat to economic stability. The unchecked rise in military expenditures has not only disrupted the budget balance but has also become a structural risk that derails the Central Bank of Russia's fight against inflation.
Unchecked Surge in Defense Expenditures
The increasing militarization of the largest item in the Russian budget is overturning fiscal data. In the first seven months of the year, the budget allocated for state procurement jumped by 39% compared to the previous year, reaching 8.4 trillion rubles. New flexibility clauses granting the government the authority to spend without revising the budget law have rendered fiscal discipline mechanisms ineffective, causing spending taps to open completely.The Invisible Costs of Oil Revenues
While geopolitical tensions in the Middle East and risks in sea corridors push up crude oil prices, Russia struggles to convert this into a budget surplus. Although an extra 934 billion rubles in energy tax revenue entered in July, this figure was insufficient to close the structural deficit. Despite the 15-month peak in energy revenues, the budget balance fell back into the red by 724 billion rubles in July, exposing the aggressive nature of spending-side deficits.The Chaotic Dance Between Fiscal and Monetary Policy
The Central Bank of Russia codes the deepening budget deficit as the primary inflationary risk on the economy. While high liquidity pumped by public spending fuels demand appetite, the monetary authority maintains upward pressure on interest rates with a hawkish stance to preserve price stability. This situation brings the risk of the manufacturing sector suffocating due to rising credit costs.Markets are reading this situation as a classic "fiscal dominance" scenario. The Central Bank of Russia's interest rate hikes to curb inflation are not enough to neutralize the money printed by the government to finance war expenditures. The diversion of oil revenues to the war machine creates a "crowding out" effect, implying a withdrawal of resources from the private sector. Unless the military spending taps are tightened and rationalization is achieved in fiscal policy, the loss of value in the ruble and inflationary pressures are set to become a structural problem lasting beyond 2026.
